What is Liquidation?

Liquidation is the automated process where an exchange forcefully closes a leveraged position because the trader's account margin has fallen below the maintenance margin threshold.

trending_up

Long Position Liquidation Price

P_liq = Entry_Price × [1 - (1 ÷ Leverage) + MMR]

Where 1 ÷ Leverage equals the initial margin fraction, and MMR represents the maintenance threshold cushion.

trending_down

Short Position Liquidation Price

P_liq = Entry_Price × [1 + (1 ÷ Leverage) - MMR]

For short positions, liquidation occurs above entry price when upward market movement consumes margin capital.

Worked Institutional Example

Suppose you enter a Long position on Bitcoin at $60,000 with 10x leverage and an exchange MMR of 0.5% (0.005):

Step 1: Calculate Initial Margin Rate = 1 ÷ 10 = 0.10 (10.0%)
Step 2: Calculate Liquidation Factor = 1 - 0.10 + 0.005 = 0.905
Step 3: Multiply by Entry Mark = $60,000 × 0.905 = $54,300.00
Step 4: Calculate Absolute Downside Cushion = $60,000 - $54,300 = $5,700.00 (-9.50%)

Bankruptcy Price: At $54,000.00 (exactly -10% down), your initial $6,000.00 equity is zero. The $300 spread between $54,300 and $54,000 is reserved so the exchange can execute market closure without triggering deficit balance protocols.
