What is Leverage in Trading?

Leverage allows traders to control large notional positions with a fraction of the actual capital outlay. While it magnifies gains, it equally magnifies downside risk and liquidation probability.

The Formula
Position Value = Asset Price × Quantity
Margin Required = Position Value ÷ Leverage Ratio
Effective Leverage = Position Value ÷ Account Balance

Step-by-Step Worked Example

If you have a $5,000 account and want to buy 0.5 BTC at $65,000 using 10x leverage:

  • Total Position Value: $65,000 × 0.5 = $32,500.
  • Margin Required: $32,500 ÷ 10 = $3,250. (This is the amount of your capital that will be locked to open the trade).
  • Effective Leverage: $32,500 ÷ $5,000 = 6.5x. (Even though you selected 10x, your actual risk relative to your total account is 6.5x).
Note: Effective Leverage vs Selected Leverage: The leverage you select on an exchange (like 100x) only determines the margin required to open the trade. Your Effective Leverage is the true measure of your risk. A $10,000 position on a $1,000 account is 10x effective leverage, regardless of whether you selected 10x, 50x, or 100x on the exchange.
