Understanding the Options Greeks

The Options Greeks (Delta, Gamma, Theta, Vega, and Rho) quantify the sensitivity of an option's price to underlying asset movements, time decay, implied volatility shifts, and interest rate changes.

The Core Greeks

  • Delta (Δ): Measures the change in the option price for a ₹1 change in the underlying spot price. Calls range from 0 to +1, while puts range from -1 to 0.
  • Gamma (Γ): Measures the rate of change of Delta per 1-point move in the underlying asset. Highest for At-the-Money (ATM) options and peaks near expiration.
  • Theta (Θ): Measures the daily time decay in contract premium as calendar days pass. Typically negative for both long call and put buyers.
  • Vega (ν): Measures the change in option premium for every 1.0% shift in implied volatility (IV).
  • Rho (ρ): Measures sensitivity to a 1.0% shift in the risk-free interest rate benchmark.

Black-Scholes-Merton Pricing Formula

d₁ = [ ln(S / K) + (r - q + σ² / 2) · t ] / [ σ √t ]
d₂ = d₁ - σ √t
Call Price (C) = S · e-qt · N(d₁) - K · e-rt · N(d₂)
Put Price (P) = K · e-rt · N(-d₂) - S · e-qt · N(-d₁)

Frequently Asked Questions

Why do ATM options have the highest Gamma? ▼
At-the-money (ATM) options have Delta close to 0.50, where the normal distribution's probability density function N'(d₁) is at its absolute maximum. A small move in the underlying spot price has the highest probability of altering the contract's outcome between expiring in-the-money or worthless, yielding the sharpest rate of Delta acceleration.
How does Theta decay accelerate as expiration approaches (weekend decay effect)? ▼
Theta decay follows a square-root of time trajectory (√t). During the final 14 to 7 calendar days before expiry, extrinsic time value evaporates non-linearly. In India, option sellers also price in the non-trading weekend effect across Friday close to Monday morning open, often compressing implied volatility.
What is the difference between Historical Volatility (HV) and Implied Volatility (IV)? ▼
Historical Volatility (HV) calculates the annualized standard deviation of past spot closing prices over a fixed sample (e.g., 30 days). Implied Volatility (IV) is forward-looking and back-calculated from live supply-and-demand option premiums via numerical solvers (Newton-Raphson or Brent's method).
How do higher interest rates affect Call vs Put prices via Rho? ▼
Higher interest rates increase theoretical Call option premiums (positive Rho) because buying a call allows an investor to defer cash outflow and earn money market yield while retaining upside. Conversely, higher interest rates decrease Put values (negative Rho) as delayed proceeds lose present value.
